The exchange-traded fund (ETF) industry is on the cusp of a significant shift, with collateralized loan obligations (CLOs) emerging as a potentially dominant force. VettaFi’s Head of Research, Todd Rosenbluth, has highlighted a growing investor appetite for these alternative fixed-income products, largely driven by persistent uncertainty surrounding interest rate movements. Rosenbluth noted in an interview with CNBC’s "ETF Edge" that CLOs have already garnered considerable popularity within the investment landscape.
CLOs represent a specific type of short-term fixed-income strategy that pools together floating-rate secured loans. Their design is intended to provide investors with a degree of stability and attractive yields that can withstand various market conditions. Rosenbluth observed a robust demand for fixed-income ETFs overall, a trend he anticipates will persist as investors await clearer signals from the Federal Reserve regarding its future monetary policy. The Federal Reserve’s recent decision to maintain current interest rates has been identified as a key catalyst fueling the demand for short-duration investment products like CLOs.

The burgeoning interest in CLOs has not gone unnoticed by the ETF industry. Rosenbluth pointed to Reckoner Capital Management, an ETF provider specializing in CLOs, as an example of a firm actively developing new CLO ETFs this year. This level of innovation within the fixed-income ETF sector has captured VettaFi’s attention. Jennifer Grancio, Global Head of Distribution at TCW Group, echoed Rosenbluth’s observations from an asset manager’s perspective, noting a distinct preference for fixed-income investments among financial advisors. Grancio indicated that many advisors are constructing core portfolios with an income focus and are subsequently exploring shorter-duration products and CLOs to supplement these strategies.
However, the potential allure of CLO ETFs is tempered by inherent risks that investors must carefully consider. Rosenbluth elaborated on these risks in a special note to CNBC, explaining that while the highest-rated (AAA-rated) tranches of CLOs exhibit exceptionally low default rates, lower-tier tranches (ranging from BBB to B ratings) are exposed to a heightened risk of default and greater market volatility, particularly during periods of economic stress. Furthermore, the underlying corporate loans within CLO pools often have significant exposure to sectors such as technology and software. Consequently, any instability within the private credit market or a downturn in the tech sector could have a cascading effect, potentially leading to wider credit spreads and increased volatility for CLO investments.
In light of these risks, Rosenbluth advised that investors are increasingly seeking to access the attractive yields offered by CLOs through instruments that focus on AAA-rated and senior-secured assets. This approach aims to mitigate the long-term maturity risk associated with lower-rated tranches while still capturing favorable returns. The demand for CLOs within the ETF structure is thus a complex interplay of seeking enhanced yields in an uncertain rate environment, balanced against a prudent assessment of the associated risks. The innovation in this space reflects the industry’s ongoing efforts to provide diversified and potentially higher-returning fixed-income solutions to meet evolving investor needs. The structure of CLOs, pooling a diversified basket of loans, is designed to offer a degree of diversification within the fixed-income space, but the underlying credit quality and sector concentrations remain critical factors for due diligence.
